چکیده

A betweenness axiom states that if A and B are equally good then a mixture of A and B is equally good as well. This note demonstrates that the violations of the betweenness axiom documented in several experimental studies can be alternatively attributed to the effect of random errors.

1 Stochastic Expected Utility Theory

A new decision theory is proposed to explain the violations of expected utility theory through the role of random errors. The main premise of the new theory is that individuals make random errors when they compute the expected utility of a risky lottery. When being distorted by error, the expected utility of a lottery should neither exceed the utility of the highest possible outcome nor fall be...

Decisions with Errors

This paper presents a new theory of decision making with errors. The proposed theory explains all major violations of expected utility theory such as the preference reversal phenomenon (including the strong reversals and the preference reversals with the probability equivalents), the common consequence effect (the Allais paradox), the common ratio effect, the violations of the betweenness axiom...

Stochastic Utility Theorem

This paper analyzes individual decision making. It is assumed that an individual does not have a preference relation on the set of lotteries. Instead, the primitive of choice is a choice probability that captures the likelihood of one lottery being chosen over the other. Choice probabilities have a stochastic utility representation if they can be written as a nondecreasing function of the diffe...

Modifying the Mean-Variance Approach to Avoid Violations of Stochastic Dominance

The mean-variance approach is an influential theory of decision under risk proposed by Markowitz (1952). Unfortunately, the mean-variance approach allows for violations of the first-order stochastic dominance. This paper proposes a new model in the spirit of the classical mean-variance approach but without violations of stochastic dominance. The proposed model represents preferences by a functi...

A Stochastic Expected Utility Theory

This paper proposes a new model that explains the violations of expected utility theory through the role of random errors. The paper analyzes decision making under risk when individuals make random errors when they compute expected utilities. Errors are drawn from the normal distribution, which is truncated so that the stochastic utility of a lottery cannot be greater (lower) than the utility o...
